A "yarn" is a story or tall tale -- swapping yarns is when one of you tells a story and then the other one "swaps" by telling another one.

Another type of yarn swapping is a party for knitting enthusiasts. Each participant brings yarn from her "stash" that she's decided she won't be using after all and people either trade for the yarn from other people's stashes, or play games to randomly assign a new owner for each skein contributed.
